Cost Inflation Index basically means the index notified by the Central Govt. with reference to average rise in the consumer price index, during the year immediately preceding the relevant previous year. However, indexed cost of acquisition is arrived at by multiplying the cost of acquisition with the change in cost inflation index since the year of acquisition or 1 April, 2001 whichever is later.

Once the Cost Inflation Index is applied to the cost of acquisition, it becomes an indexed cost of acquisition. If you are selling a capital asset after 2 years of its purchase, the gains will be considered as Long-Term Capital Gains. Indexed Cost of Acquisition =(Cost of Acquisition/Cost of Inflation Index (CII) for the year in which the asset was first held by the assessee OR FY 2001-02, whichever is later)* Cost of the Inflation Index (CII) for the year in which the asset was sold or transferred. Cost Inflation Index (CII) is a measure of inflation. And it is used when computing long-term capital gains on transfer (sale,exchange etc.) of capital assets. While computing Long term Capital Gain, Cost Inflation Index (CII) is used for computing Indexed cost of acquisition and Indexed Cost of improvement. Indexed cost of acquisition = Actual purchase price * (index in the year of sale/index in the year of purchase) Long term Capital gains after Indexation = Sales consideration - Indexed cost of acquisition. Taxes = 20% * Long term capital gains after indexation So, indexed cost of acquisition would be 55,10,563 [25,00,000 * (939/426)]. In the same way, adjust additional construction cost against inflation. CII for the year in which the new floor was added is 497. So, the indexed cost for this will be 18,89,336 [10,00,000 * (939/497)]. In taxation, it is used to calculate the inflation indexed cost of acquisition of a capital asset where the inflation adjusted cost of acquisition of the asset is to be calculated. This indexed cost of acquisition is used in calculating indexed capital gains in case of long term capital gains.
